I have tried restoring failsafe defaults, system restore, uninstalling SP1, changing boot sequence, different XP cd etc and I have run out of ideas,

It's a long shot but have you tried a System File Check, go to Run / type "sfc /scannow"( without quotes and note space after sfc) have Win CD available in case sfc needs to replace or repair any files. Amother thought a Reapair Install may work see here http://www.michaelstevenstech.com/XPrepairinstall.htm
