SBS /Exchange

can someone tell me what exchange does, (In SBS2003), why I should use it, and can I host my own email server in this SBS version completly indepedant of any other server such as my ISP or domain hosting company.

My understanding so far is I use exchange in SBS to collect email from my hosting company or ISP. I can do that anyway so I don't grasp the idea at this point.

One of the reason to have your own Exchange server is to have your own domain email address...instead of having yourname@isp.com you could have yourname@yourdomain.com. Usually all ISP's deliver email in POP format but your own exchange server will allow you to send email in SMTP , IMAP , POP as well as Web mail.

Setting up an Exchange server is very simple as long as you have the pre-requisition setup properly such as DNS entry and MX record.

I already have my own domain (name@mydomain.com.au). My isp email is not part of that domain and the website is hosted separate to the domain. So, in outlook for example I can send and receive email from the domain. So why do I need Exchange?

There is no need for it unless you have reason for it. If you are happy to pay your ISP to provide your email service then don't use the Exchange, but if you decide to have more control over your email service then the best way is to look after it yourself via Exchange Server.
